Congratulations Matrimba 
If the last dwarf would see two blue hats, he would known his hat was green. He does not know so he must see a blue and a green hat or two green hats.
The second dwarf now knows that the last dwarft sees a blue and a green hat or two green hats. So if the second dwarf would see a blue hat he would know that his hat is green. Since he cant tell he must see a green hat and since I can tell, the first dwarf can tell that his hat is green.
